First, I am wondering how to get the grainy feeling of this pic:

What is the best way to introduce this noise using CS2?

Is it permissible in basic challenges?

Also, is barrel distortion correction permissible in basic challenges?

Yes, adding noise is permissible in Basic challenges. But, no on the barrel distortion.

You are allowed to use noise filters to add noise in basic editing. You are not allowed to do barrel distortion correction in basic editing. Joey's shot, for what it's worth, depends on way more than adding noise.

What's the best way to introduce the noise.. or almost verticle lines of black noise in a photo?

For that photograph, the effect was created using layer masks and dodging and burning.

Remember that the "adding noise" referred to as legal in Basic editing applies only to adding random noise (grain), and not to adding strucctured "noise", ala grunge. that would fall firmly under "effects filters" which are not legal in Basic.
